A home loan feels fixed: a number, a tenure, an EMI. But it is the one financial contract where a small extra payment now has an outsized effect later. One extra EMI a year, paid in a month you barely notice, takes years off a loan.
Why prepaying early is so powerful
Interest is charged on what you still owe. An extra payment goes straight to the principal, so from that day onward you pay interest on a smaller number, and that smaller number keeps compounding in your favour for the rest of the loan. The earlier it happens, the more months it works.
The extra EMI is paid once a year, for example with your annual bonus. Interest saved is about ₹10.3 lakh.
- Debt-free in 20 years
- Interest paid: about ₹54.1 lakh
- Debt-free about 3 years earlier
- Interest paid: about ₹43.9 lakh
You paid about ₹6.9 lakh in extra EMIs in total and got back about ₹10.3 lakh in interest saved.
Why a loan is mostly interest at the start
In the first years of a long loan, most of each EMI is interest. Only a small slice reduces the debt. That is exactly why an early lump sum has such leverage: it removes principal that the loan would otherwise take years to chip away.
- In year 1 (saves 11 months)
- In year 5 (saves 8 months)
- In year 10 (saves 5 months)
- In year 15 (saves 3 months)
A one-time ₹1 lakh prepayment on the same ₹50 lakh, 8.5 percent, 20-year loan, keeping the EMI the same. Paid in year 1 it saves about 7 times more interest than the same lakh in year 15.
Shorten the tenure or lower the EMI?
When you prepay, most lenders let you pick. Both reduce the interest, but not equally.
| Choice | What changes | Best for |
|---|---|---|
| Keep EMI, shorter tenure | You are debt-free sooner and save the most interest | People who can afford the current EMI |
| Lower EMI, same tenure | Monthly outgo falls, saving is smaller | People who need cash-flow breathing room |
If you can keep paying the same EMI, shortening the tenure almost always saves more.
When prepaying is not the best move
- No emergency fund. Prepaid money cannot be taken back out. Build 6 months of expenses first. See the emergency fund article.
- Higher-interest debt exists. A credit card at 36 percent should be cleared before a home loan at 8.5.
- Prepayment charges apply. Floating rate home loans for individuals usually have none, but check your loan terms.
- You would use the money better elsewhere. If your investments reliably beat your loan rate after tax, it is a closer call. Most people value the certainty.
Questions people ask
How much does one extra EMI a year save?
On a ₹50 lakh loan at 8.5 percent for 20 years, one extra EMI a year ends the loan about 3 years earlier and saves about ₹10.3 lakh in interest.
Is it better to prepay early or late in the loan?
Early. In the first years most of your EMI is interest, so every extra rupee removes principal that would have kept generating interest for a long time.
Should I reduce my EMI or my tenure after prepaying?
If you can afford the current EMI, keeping it and shortening the tenure saves more interest. Lowering the EMI helps cash flow but saves less.
Are there charges for prepaying a home loan?
Floating-rate home loans taken by individuals usually carry no prepayment charges, but fixed-rate loans and some others may. Check your loan agreement.
Are these numbers exact?
They are calculated monthly at a fixed 8.5 percent and are for illustration. Your lender's schedule, rate changes and payment dates will shift them slightly.
